People’s rights combined with purpose limitation and data minimization requirements demand dedicated observance from financial services institutions. 

AI algorithms that rely on financial and personal data tend to become more complex and therefore create increased risks for accidental security breaches. The absence of proper data governance systems, combined with poor handling of these requirements, exposes financial institutions to huge fines and debilitating regulatory consequences along with permanent damage to their reputation. Financial implications are only part of the cost because breaches can break customer trust, which leads to lawsuits as well as impedes AI advancement in finance.

Regulatory Frameworks in the U.S. and EU

For companies operating in the financial sector, the adoption of AI has prompted the United States and European Union regulatory bodies to come up with regulations that aim to mitigate the risks associated with it while fostering innovation.

The use of AI in the United States financial sector is under constant watch by the Consumer Financial Protection Bureau and the Securities and Exchange Commission. These regulatory authorities work to resolve issues affiliated with unfair AI-based decisions and data security, and they prioritize consumer protection. In particular, the Consumer Financial Protection Bureau established rules mandating that AI credit-based decisions need complete transparency in order to satisfy fair lending requirements. 

Financial institutions under the governance of the New York State Department of Financial Services have received guidance that requires them to incorporate AI risks into their cybersecurity frameworks, requiring robust data governance and risk assessment methods.

Earlier this year, the Consumer Financial Protection Bureau announced that it is seeking public input on strengthening privacy protections and preventing harmful surveillance in digital payments, particularly those offered through large technology platforms. 

“The agency is requesting comment on implementing existing financial privacy law and how to address intrusive data collection and personalized pricing. Additionally, the CFPB requested comment on a proposed interpretive rule outlining how the Electronic Fund Transfer Act, which provides consumers with protections against errors and fraud, applies to new types of digital payment mechanisms, such as those currently offered through large technology companies and video gaming platforms, as well as stablecoins and other digital currencies that are not widely used today in consumer transactions”, the agency said in a press release.

With the new Artificial Intelligence Act (AI Act), the EU adopted a more centralized approach. This act requires companies to adhere to a full set of rules for using AI. The EU regulation sorts AI systems by how risky they are and puts risky ones, like those in insurance and credit checks, under tougher rules. Ultimately, the act seeks to guarantee that AI systems are reliable and do not violate people’s rights.

Besides this, the European Securities and Markets Authority has also released guidelines on the use of AI in financial services, outlining potential risks and benefits, and issuing recommendations for meeting existing regulations.

“When using AI, ESMA expects firms to comply with relevant MiFID II requirements, particularly when it comes to organizational aspects, conduct of business, and their regulatory obligation to act in the best interest of the client”, according to the ESMA’s public statement on AI and investment services.

The excessive use of AI in the financial industry offers two contradictory effects: On one hand, it creates higher operational performance alongside personalized customer experiences, but on the other, it introduces major risks regarding biased decision-making, security, and government requirements.
